No that's not correct, I use a PAYG phone and I can tether quite happily I've used O2 and T-mobile, you just use up your data connection bundle, with PAYG you can buy additional data and that will just get used up. Be warned though it can get eaten up quite quickly and then they will charge you for the amount you use over that, so long as you have phone credit.
I found the T-Mobile 6 month web bundle (that cost £20) was great value...until they became EE and their network connection sucked big time. Now I use O2 and tethering works fine.
You don't need any 'apps' if you go into your phone settings you will find that there is an option to create a wifi hot spot, just make sure you enable the WPA security on the phone. Oh and it will eat your phone battery alive if you have it on all the time.
